Inside the controller is a circuit board with a rubber sheet on top of it. At each button location on the circuit board, there is a break in a wire. Above this, the rubber covering bubbles up a little bit and has a piece of metal on the underside. So when you push down on the button, it pushes the rubber down to where the metal on it makes contact with both sides of the break, completing the circuit. D-Pads and old-style joysticks use the same concept, but have one button for each of the four cardinal directions. Analog sticks have a pin that extends directly down from the visible stick. This signal goes through the controller, getting broken up in an organized fashion by the buttons that aren't down and where the analog sticks are positioned, then goes back to the system, where the controller processor reads it and reports to the system what the status of the controlller was for that pulse.
